Recognized Collateral Value 80%, How Collateral Substitution Filled a 100M Shortfall?
The only condition is that collateral is not the same as cash.
Collateral value and collateral substitution look similar but serve different purposes.
Retail investor: "If I post this, do I get cash immediately?"
No, it is not immediate cash, it is a liquidity tool.
What is collateral value?
Collateral value: the value that can be used as collateral in a transaction
Explanation: it lets you continue a trade by being recognized at the same value instead of the original posted asset.
This matters because it lets you meet counterparty collateral requirements quickly and reduces the risk of trade interruption.
What is collateral substitution?
Collateral substitution: replacing existing collateral with another asset
Explanation: it means swapping for government bonds or other liquid assets instead of cash.
In practice, brokerages or exchanges replace with assets they recognize, and this is common in credit extensions, repos, and derivatives.
Why is this key to liquidity management?
Liquidity management is the activity of matching short-term cash flows and credit demands.
Collateral value and collateral substitution ease sudden additional collateral demands (Margin Call) and reduce insolvency and forced liquidation risk.
They let firms or funds maintain positions without using cash.
Common misconception 1: Collateral value is always recognized at the same market value?
No.
A haircut set by the exchange or bank is applied.
I will show a worked example.
Original asset market price: 1,000M
Recognition ratio (collateral value recognition rate): 80%
Recognized amount after haircut: 800M
Required collateral (margin call): 900M
Shortfall: 100M
Suppose you substitute government bonds for collateral.
Government bond market price: 120M
Government bond recognition rate: 95%
Amount recognized from the government bond: 114M
As a result, the shortfall (100M) is covered and the position can be maintained.
This process shows that market price and recognized amount differ.
Common misconception 2: Does collateral substitution remove credit risk?
No.
The substitute asset still has liquidity and price volatility, and additional haircuts can still leave cash short.
Also, counterparty rule changes can suddenly lower recognition rates.
Common practical cases?
- Repo trades: equities are often accepted as collateral instead of bonds for short-term financing.
- Derivatives: initial margin and maintenance margin use collateral value to keep positions.
- Fund management: in liquidity stress, substitute with government bonds to meet redemption demands.
Collateral value means the value a counterparty recognizes as collateral.
Collateral substitution means the procedure to replace one collateral with another.
Liquidity management means matching short-term cash flow and collateral demands.
So what to do first
→ 1. Check the 'required collateral' for your positions, identify margin requirements first.
→ 2. Make a table of recognition rates (collateral values) by asset and set priorities, calculate cash conversion costs.
→ 3. Create an emergency plan, ensure quick-to-substitute government bonds and cash-equivalents are available.
